HMRC Announces Major Pension Tax System Overhaul Starting 2025

HM Revenue & Customs (HMRC) has announced a significant overhaul of the pension tax system, set to take effect from April 2025, following years of criticism over the overtaxation of pensioners. The changes aim to address a long-standing issue where emergency tax codes applied to pension withdrawals led to excessive taxation, forcing individuals to reclaim overpaid tax. Since the introduction of pension freedoms in 2015, over 470,000 claims for refunds have been made, totalling £1.37 billion, with nearly £50 million repaid in the last three months alone.

Under the new system, HMRC will automatically update tax codes for new private pension recipients, ensuring the correct amount of tax is deducted from the outset. This will replace the current practice of applying temporary “emergency” tax codes, which often resulted in overpayments or underpayments requiring year-end adjustments. The process will be automatic, with affected individuals notified via letter or digital channels, depending on their communication preferences.

Former Pensions Minister Steve Webb, who has campaigned for this change, welcomed the move, calling it a “victory in a 10-year campaign to end the scandal of over-taxed pensions.” He highlighted that the current system has forced hundreds of thousands of people to “jump through hoops” to reclaim their own money. The reform is expected to reduce the administrative burden on both pensioners and providers, minimising the need for complex refund claims.

While the changes are a positive step, experts caution that challenges remain. Jon Greer, head of retirement policy at Quilter, noted that while the reforms aim to streamline tax coding, individuals accessing pension savings for financial pressures may still face unintended tax consequences. He advised pensioners to seek professional financial advice to navigate the system effectively.

The overhaul represents a significant shift in HMRC’s approach, promising greater accuracy and fairness for pensioners accessing their savings. However, the full impact of the reforms will only become clear once the new system is implemented in 2025.
